Exchange-traded funds (ETFs) are investment vehicles that aim to replicate the performance of specific market indices, like the FTSE 100 or the S&P 500. These funds consist of a collection of assets, such as stocks or bonds, that are selected to mirror the composition of the chosen index.
When an investor buys shares of an ETF, they essentially gain exposure to the performance of all the underlying assets within that fund. This structure allows investors to diversify their portfolios without the need to purchase each individual asset. ETFs achieve this tracking through a process called "index replication," where the fund managers either hold all the securities in the index in the same proportion or use a sampling method to capture its overall performance.
The appeal of ETFs lies in their flexibility, as they can be traded on exchanges like individual stocks, providing liquidity and ease of access for investors. Additionally, they often have lower fees compared to traditional mutual funds, making them an attractive option for both novice and experienced investors looking to participate in the market efficiently.
