Beyond the Wealth Effect: Why Spending Holds Up

Consumer spending has stayed stronger than many analysts expected, even as inflation keeps pressure on household budgets and everyday costs climb. A closer look at the wealth effect helps explain part of that resilience.

The wealth effect is the idea that when the value of financial assets rises, people feel richer and spend more freely. Over the past few years, stock portfolios and other investments have grown substantially for many households. That paper gain does not put cash in anyone's pocket, but it can shift how confident people feel about their finances. When balances look healthy, it becomes easier to justify a purchase, a trip, or an upgrade that might otherwise wait.

Financial asset growth has been concentrated among higher income households, who hold a larger share of equities and investment accounts. Because these households drive a big portion of overall spending, their willingness to keep buying carries outsized weight in the economy. Even as prices for food, housing, and services remain elevated, many of these consumers have been able to absorb the increase without cutting back sharply.

At the same time, the picture is not uniform. Lower income households feel inflation more acutely and have less cushion from investment gains. Savings built up during earlier periods have also been drawn down for some families. The result is a split consumer base, with spending supported at the top and strained at the bottom.

For now, the combination of rising asset values and steady confidence has kept the spending engine running. Whether that lasts depends on how markets behave and how long inflation continues to squeeze budgets.
